Default Buyer changes mind question

and wants to spend an extra £5 for a similar item in my shop.

What is the best way to handle this, and how do I tell ebay that the original item is now back on sale (it was one of 10 BIN) and the £5 more expensive one is now sold!

Hope this makes scense

Cancel the 1st sale via ebay refund the money, and tell the buyer the purchase the second more expensive item.

To do this go to the sale in question choose "resolves a problem", then choose "I sold an item and want to cancel the transaction".
